BUSINESS STRUCTURE
1. SOLE PROPRIETORSHIP:cheapest and easiest form of business that you can start. All you need to do is name the business, get a business license from your city or county, publish a fictitious business name statement in a local newspaper, open your doors and you are in business. Cost: about $100.00 Legally speaking you and your business are one and the same. IF something goes wrong you are personally liable. 2. PARTNERSHIP & LIMITED PARTNERSHIPS: This is like a marriage because you and your partner will be spending a lot of time together, making decisions together, individual decisions that will affect the whole, and being together in both good and bad times. THINK carefully about whether you really want a partner, and if so who fits the bill. IF YOU GO IN THIS DIRECTION HAVE A PARTNERSHIP AGREEMENT TO SPELL OUT WHO WILL CONTRIBUTE WHAT, WHO WILL DO WHAT, and if the partnership ends, who will get what. This is a very important document.
3. Types of Partnership: General & Limited.
Limited Partnership: usually one person running the show, the general partner. The other partner(s) are called limited partners – who have limited liability and limited input. They cannot occur obligations on behalf of the partnership and do not participate in the daily obligations of the partnership. A limited partner is a passive investor. Limited Partner essentially passive investor. Limited Partner passive investor. Limited to the amount of his or her financial contribution to the partnership, whereas the general partner has unlimited liability, to go along with his unlimited power. This allows the general partner the freedom to run the business unfettered and gives limited partners, liability if things go wrong. Another important benefit of the limited partnership, aside from diminished liability of the limited partners and the freedom of the general partner, is that it pays no income tax. Income and loss are attributed proportionally to each partner and accounted for on their individual tax returns. Limited partnership often structures the choice for real estate and stock.
3. CORPORATIONS AND LIMITED LIABILITY (LLC) Best reason to incorporate is to legally shield your personal assets from business debts. Creditors are limited to the assets of the corporation for payment and may not collect directly from the shareholders.
TYPES OF CORPORATIONS: S & C Corporations,
C Corporations: taxed twice, once profits are realized, and second when those profits are passed on to the shareholders. Advantage S: does not pay corporate tax, shareholders report profits and losses on their personal tax returns, and therefore profits are taxed only once.
C-Corporations: large publicly traded business with size. C Corporations are large, publicly-traded businesses (Stock Exchange). Small Businesses choose C-Corporations for one reason; they can deduct 100% of the health insurance paid employees – including owners. The Double Taxation of C Corporation pushes many owners to S Corporation.
S-CORP: limited personal liability -no corporate taxes-profits and losses flow through your individual tax return
-sole owner s corp. does not have to pay FICA Tax: that is Medicare and self-employment tax, which can be about 15% on the first 75K you earn. S-Corp with employees still must pay employer 5o% share of taxes, while the employee will pay the other 50%.
BAD NEWS: there are restrictions on S-Corp: can have no more than 100 shareholders, and you cannot have preferred stock. ADVICE: Incorporate as an S Corporation or a C Corporation is a decision that should be made with your attorney. LLC – easy and inexpensive to create (filing fee charged by your state will be less than what you would pay to incorporate, and they can be formed with only one member (unlike a corporation, which requires officers and a board of directors. Members can use capital or property to buy into the LLC and they will receive a percentage share of the business that reflects their contribution. When profits are distributed, members will usually get an amount commensurate with their ownership share (again, because LLC is flexible, you can even decide to distribute profits unequally if you choose. There are two TYPES of LLCs. First called: “MEMBER MANAGED. In this type, all of the owners(no limit on the number of owners, but usually a half dozen or less) actively run the businesses. The second is called manager-managed. Here the owners have managers running the business. Typically, only members have the right to vote on company issues. LLC laws are state-specific, and each state has different requirements. Generally speaking, though, to create an LLC, you will need to file articles of organization or formation with the proper state office and pay a fee. How much? $75.00in most states. After you file the proper documents, you will need to draft your operating agreement. In it, you will detail how much the members have to contribute, what their percentage of ownership is, how you will run the business, how you will handle distributions, and so on.
